All kidding aside, it's perfectly normal for you to like her and especially you care about hurting or pissing off your friend.
Without knowing who your buddy is or what kind of person he is I'd tell him. Explain immediately that you like her, respect her and want a relationship with her ... add your friend in that explaination quickly too telling him you value him as a friend and don't want anything to ruin it.
Then tell him it's his own fault he has a hot sister!
